Factors Affecting Profit Management in Indonesian Banking Companies: The Role of Company Size

Profit management is a practice carried out by companies to manipulate financial numbers to make them appear better than reality. This study examines the effect of various factors, such as institutional ownership, managerial ownership, audit committee, expertise in audit committee members, and the number of audit committee members on earnings management in banking companies in Indonesia. This study also investigates the role of company size as an intervening or intermediary variable.

Background and Literature Review

Earnings management is a common practice in the corporate world, where companies manipulate their financial statements to achieve certain goals. In the Indonesian banking sector, earnings management can have significant consequences, including misleading investors and regulators. Methodology

This study used secondary data from 24 banks registered on the Indonesia Stock Exchange (IDX) during the 2005-2011 period. The analysis method used is multiple linear regression to test the first hypothesis, and path analysis for the second hypothesis.

Results

The results showed that simultaneously, institutional ownership, managerial ownership, audit committee, expertise in audit committee members, and the number of meetings of audit committee members had a positive and significant influence on earnings management. Partially, only institutional ownership and managerial ownership are proven to have a significant influence on earnings management.

The path analysis reveals that the relationship between independent variables (institutional ownership, managerial ownership, audit committee, expertise in audit committee members, and the number of meetings of audit committee members) with direct earnings management. That is, these variables have a direct influence on earnings management without going through intermediaries of company size.

Interpretation of Results and Implications

The results of this study indicate that factors such as institutional ownership and managerial ownership have a strong influence on the practice of earnings management in the Indonesian banking sector.

Institutional Ownership

High institutional ownership, such as from pension funds or insurance companies, tends to encourage companies to avoid earnings management practices that are detrimental to long-term investors. This is because institutional investors have a greater influence in company decision-making.

Managerial Ownership

High managerial ownership, where managers have significant shares in the company, can increase their incentives to manipulate profits to make them look better.

Audit Committee

Independent and experienced audit committee can help in minimizing earnings management practices.

Expertise of Audit Committee Members

Audit Committee Members who have expertise and knowledge in the field of accounting and audit can be more effective in overseeing the practice of earnings management.

Number of Meeting Audit Committee Members

The more often members of the Audit Committee meet, the greater their chance to oversee management activities and detect earning management practices.

Importance of Company Size

This study found that the company's size does not act as an intervening variable in the relationship between independent factors and earnings management. This shows that, in the Indonesian banking sector, company size does not significantly affect the effect of independent variables on earnings management.
